Market forms

(Perfect Competition)
a. A very large number of buyers and sellers act independently.
1)    Examples are the stock market and agricultural markets.

b. The product is homogeneous or standardized.
1) Thus, the product of one firm is a perfect substitute for that of any other firm.
2)    The only basis for competition is price.

c. No firm can influence the market price because it produces an immaterial amount of
the industry’s output (total supply).

d. No barriers to entry or exit from the market exist.
Free Entry
e. Every firm has perfect information.

Perfect Information

In the short run, a firm should produceيجب ان تنتج  (continue to operate) when it can
2) Incur a loss smaller than fixed costs.

For all market structures, a firm that does not shut down لا تغلق   should produce the
Level of output at which MR equals MC. As long as the next unit of output adds
More in revenue (MR) than in cost (MC), the firm will increase total profit or
Decrease total losses.
Profit Maximization in Short-run:
 )MR/MC Approach (
Profit-maximizing case
Profit Maximization in Shotr-run: MR/MC Approach - Welker's Wikinomics Page
  • As long as MR  > AVC at the point where MC = MR, profit is maximized and production should continue
  • At any point where MR>MC, keep producing!! You can still profit more
  • At any point where MR<MC, reduce production. It only makes sense to produce less, because your costs are already more than what you're gaining
  • Firms must sell at the market price because
    • 1) Demand is perfectly elastic so higher price drops quantity consumed to zero
    • 2) if price is decreased, ATC and AVC still remain unaffected, and economic profit decreases.
If Qpm = optimal outputs, then economic profit = Q(P-ATC)

ATC

Loss-minimizing case
Profit Maximization in Shotr-run: MR/MC Approach - Welker's Wikinomics Page
  • Even though the firm is not earning any economic profit, it is earning enough to pay their laborers (AVC), and thus it incurs less loss compared to the whole of average fixed cost.
  • In this situation, the company should continue producing the product.
  • P = MR > AVC , P = MR < ATC --> point where MC = MR minimize its loss
  • Economic loss = Q (ATC - P)
  • When AVC < P < ATC, the firm can stay open as long as they can cover the AVC
  • If a firm can cover all of the AVC and even part of the fixed costs, they will lose less than shutting down, as MR < ATC
Shutting down would mean losing everything and still have to pay for fixed costs, while in the loss minimizing case, costs are still covered.

ATC
Shutdown case

Profit Maximization in Shotr-run: MR/MC Approach - Welker's Wikinomics Page
  • This is when the amount of lost revenue that a firm gets from producing a unit is even greater than the cost of shutting down the company. (P = MR < AVC < ATC)
  • The only time when a company should shut down!
  • All the costs are above the equilibrium price line, meaning that the company will just lose money by producing its goods
ATC

Long-Run Profit Maximization

, the firm was earning an economic profit in the short run.
In the long run, the entry of new firmsدخول شركات جديدة  will eliminate  يقلل economic profitsارباح اقتصادية  by driving
Down the market price as the supply curve shifts to the right.
- If firms are incurring lossesحققت خسارة , some will leave the industryيغادرو الصناعة . This leftward
Shift of the supply curve will increase the market price
The standard theory assumes that all firms are equally efficientنفس الكفاءة. Thus, the minimum
Average total cost (ATC) انخفاض متوسط تكلفة كلية is the same for all firms.
When the entry of new firms دخول شركات جديدة or the departure of old firms causes price to equal
Minimum ATC, firms earn normal profits only.وبالتالي لاتوجد ارباح اقتصادية ( اي وجود ارباح عادية)) If more efficient producers with lower ATC curves enter the market, they
Will earn economic profits in the long run.

a. The industry consists of one firm.

b. The product has no close substitutes.

c. The firm can strongly influence price because it is the sole supplier of the product.
Economists commonly use two terms to describe a monopolist’s pricing behavior:
1) Price maker draws attention to the monopolist’s power to set price as high as it
Likes, unconstrained by competition.
2) Price searcher, on the other hand, implies that the monopolistic firm will not
Simply set prices arbitrarily high, but will seekتبحث عن  the price that maximizes its profits

d. Entry by other firms is completely blocked in a pure monopoly.

e. A natural monopoly exists when economic or technical conditions permit only one
Efficient supplier. Very large operations are needed to achieve low unit costs and
Prices (economies of scale are great). Thus, the long-term average cost of meeting
Demand is minimized when the industry has one firm. Examples are utilities, such as
Electricity and gas distribution.

MR = MC

                                Price                       MC

                                     30

                                     22
                                                                                           D

                                                                MR

                                                                                                       Q
                                                        5

الاحتكار في المدى الطويلin long run
